I will be teaching levels 3 and 2 this coming school year and as I was organizing the card boxes I realized that I need to carry over the old cards into the new boxes and can't just hand down level 2's cards as the child in level 4 still needs them to review. I guess this never occurred to me before. Does this make sense? I was not anticipating ordering a separate set of student materials but I think it seems I need them. Is this what everyone else does?
Yes, I do order extra student sets for my two girls. Sometimes they happen to be in the same level, different steps. Other times they are in separate levels. I've found it much simpler to each have their own set of materials. One daughter needs much more review than the other so we are often rolling old cards back into her review set and I just know there would be overlap and scrambles for cards if I tried to hand things down. That said, I will hopefully be able to hand down sets to their much younger sister (now 3yo) since there will be such a gap :o)
So far I have gotten away with just two sets, but that is because my oldest two kids are pretty good spellers already, so I don't have to carry over their cards. In the future I very well may have to buy four sets extra sets. All that to say, yes you probably could use a second set.
It does seem much more simple to have two sets, esp. since they're only a level apart and neither are great spellers. They need the review. The boxes are pretty full though I can't see keeping so many cards in there for long.

This really varies by student. The beginning lesson in each level has you review all of the previous phonogram, sound & key cards, and you can choose a sample of the word cards to review (unless you think your child needs to review all of the mastered words). Some kids could just briefly borrow another sibling's cards for this purpose, while others need more extensive review. I've heard some moms use the appendix in the back which lists all of the words (and includes the extra words too) for reviewing words.
My kids are not a full book apart, so I do find it easier to have separate material packs for both. If they were a book or a book & a half apart, and money was tight, I might try to find a way to make it work with only 1 pack--otherwise I do think 2 is easier. I find that by about halfway through the next book, my kids are done reviewing most of the previous level stuff. And what they review at that point is mostly the stuff from the end of the previous level.
As to the card box--I find a regular card box is not enough room. I actually use a bigger, sterilite box to keep our cards in!
I, too, have children in levels 2/3. We do not have 2 sets because the cards are used for a short review and then the more advanced moves on. It works for us and allows more freedom in the budget for other learning tools.
I would like your suggestion to my daughter Suzanna Christy who is studying First standard in an English Medium School. She needs some motivation to read lessons on her own. What are the methods? Kindly suggest some methods. Thank you.
